What's Happening?
Business Development Companies (BDCs) are experiencing heightened credit stress, with a notable increase in the number of companies under financial pressure. In the first quarter of 2026, the number of companies held by BDCs showing signs of credit stress rose
by 15%, reaching 538. The volume of first-lien term loans and unitranche investments under pressure also surged by 44%, amounting to $35.4 billion. The software industry is particularly affected, accounting for 26% of the investments at fair value under pressure, up from 19% at the end of 2025. Despite the stress, most borrowers are still managing to pay in cash, with half of the companies on the watchlist not resorting to payments-in-kind over the past year.
Why It's Important?
The rising credit stress within BDCs, particularly in the software sector, signals potential challenges for the private credit market. As BDCs play a crucial role in providing capital to middle-market companies, increased financial pressure could lead to more restructurings and exits of troubled positions. This situation may affect the availability of credit and the stability of companies reliant on BDC funding. The software industry's significant share of stressed investments highlights vulnerabilities in a sector that has been a major growth driver in recent years. Stakeholders, including investors and companies, may need to reassess risk management strategies and prepare for potential financial disruptions.
What's Next?
As the second quarter progresses, BDC filings are expected to reveal further quiet restructurings and exits of troubled positions. Stakeholders will likely monitor these developments closely to gauge the broader impact on the private credit market. Companies in the software sector may need to explore alternative financing options or strategic adjustments to mitigate the effects of rising credit stress. Additionally, investors may seek to diversify their portfolios to reduce exposure to sectors experiencing heightened financial pressure.
