What Exactly is a Gold ETF?
A Gold Exchange-Traded Fund (ETF) is an investment fund that trades on stock exchanges, much like a regular stock. These funds are designed to track the domestic price of physical gold. Each unit of a Gold ETF you buy represents a certain amount of pure
gold, typically one gram, held in electronic form in a Demat account. The fund itself holds large quantities of high-purity physical gold bars (usually 99.5% pure) in secure vaults, so your investment is backed by a real asset. Essentially, you get to benefit from the price movements of gold without ever having to handle the metal yourself.
The Convenience Factor: Digital vs. Physical
One of the most significant advantages of Gold ETFs is convenience. Investing in physical gold involves visiting a jeweller, verifying purity, and negotiating prices. Selling can be just as cumbersome. With a Gold ETF, you can buy or sell units instantly during market hours through your existing Demat and trading account, just like you would with shares. This ease of transaction provides high liquidity, meaning you can convert your investment to cash quickly at transparent, market-driven prices. There's no need for physical storage, which eliminates the risk of theft and the cost of a bank locker.
A Clearer Look at Costs
When you buy physical gold, especially jewellery, you pay for more than just the gold. Making charges can range from 5% to over 20%, and these are non-refundable when you sell. You also pay a 3% Goods and Services Tax (GST) on the purchase price. In contrast, Gold ETFs do not have making charges and are exempt from GST upon purchase. Instead, they have a small annual fee called an expense ratio, which is typically very low, often under 0.5%. Over time, these cost savings can significantly enhance your investment returns compared to holding physical gold.
Purity and Pricing You Can Trust
A common concern with physical gold is assuring its purity. With Gold ETFs, this is a non-issue. The funds are mandated to hold gold of a standardised high purity, typically 99.5% or better, which is stored and audited by professional custodians. This guarantees the quality of the underlying asset. Furthermore, pricing is transparent and uniform across the country, linked directly to live market rates. This is a stark contrast to physical gold, where prices can vary from one jeweller to another and buy-back rates are often less favourable.
A More Favourable Tax Treatment
The tax rules also give Gold ETFs an edge, particularly for medium-term investors. For physical gold, you must hold it for more than 24 months for any profit to be considered a Long-Term Capital Gain (LTCG), which is taxed at 12.5%. If you sell before 24 months, the gain is taxed at your personal income tax slab rate. Gold ETFs, because they are listed securities, qualify for LTCG treatment after just 12 months of holding. This means you can access the lower 12.5% tax rate a full year earlier, making it a more tax-efficient vehicle for many investment horizons.
When Physical Gold Still Makes Sense
Despite the clear advantages of ETFs for pure investment, physical gold retains an irreplaceable cultural and emotional value. It is essential for gifting, weddings, and other traditional ceremonies. Physical gold can also be used as collateral for loans from local lenders, a feature not available with ETFs. For those who value direct possession and the ability to hold a tangible asset in their hands, physical gold remains the only option. The choice is not about one being universally better, but about aligning the form of gold with your specific need—be it investment growth or personal use.
