What Exactly Are Liquid Funds?
Think of a liquid fund as a more sophisticated version of a savings account. It is a type of mutual fund that invests your money in very safe, short-term debt instruments like treasury bills and commercial papers. By law, these funds can only invest in securities
that mature in 91 days or less. This short time frame makes them relatively low-risk and less volatile compared to other mutual funds, as the value of their holdings doesn't fluctuate wildly with market interest rate changes. The primary goal isn't dramatic growth, but capital protection and providing better returns than a standard savings account.
Your Financial Anchor During a Job Hunt
The period between jobs is when an emergency fund proves its worth. This is where liquid funds shine. Imagine you've been diligently saving 10% of your monthly income. Keeping this in a liquid fund allows it to grow steadily while remaining accessible. When you resign and are serving your notice period, you have a financial cushion ready. This fund can cover your essential expenses—rent, bills, EMIs—for a few months without the need to take on high-interest debt or liquidate long-term investments meant for other goals like retirement. This financial stability allows you to be more selective in your job search, rather than accepting the first offer that comes along out of desperation.
Liquid Funds vs. the Humble Savings Account
So why not just keep the money in your bank account? The main reason is the difference in returns. A typical savings account in India might offer an interest rate of 3% to 4%. Historically, liquid funds have been known to deliver returns in the range of 6% to 7%, depending on the prevailing interest rate environment. While returns are not guaranteed, this extra earning potential helps your emergency fund grow faster and better combat inflation. The other key feature is liquidity. While a savings account offers instant access, liquid funds are not far behind. Redemptions are typically processed within one business day (T+1), and many funds offer an 'insta-redemption' facility for smaller amounts, giving you quick access to cash when you need it most.
Building Your Corpus with a SIP
The idea of saving 10% of your income becomes much easier with a Systematic Investment Plan (SIP). You can set up an automatic monthly transfer from your salary account directly into a liquid fund of your choice. This 'set it and forget it' approach automates discipline, ensuring you consistently build your safety net without having to think about it. Over time, the power of compounding on returns that are higher than a savings account helps your emergency corpus accumulate more effectively. It turns a simple saving habit into a smart financial strategy.
A Note on Taxation
It's important to understand how your earnings from liquid funds are taxed. Following recent changes in Indian tax laws, for any investment made on or after April 1, 2023, the gains from liquid funds are added to your total income and taxed at your applicable income tax slab rate, regardless of how long you hold the investment. This is similar to how the interest from a fixed deposit is taxed. While the previous tax advantages of holding for longer periods have been removed, the higher pre-tax returns often still make liquid funds a more attractive option than FDs or savings accounts for many investors, especially those not in the highest tax bracket.
