The most significant factor determining the cost of any loan is the interest rate, and here, the difference is clear. Gold loans are secured loans, meaning you pledge your gold jewellery as collateral. This reduces the risk for the lender, who can recover
the amount by auctioning the gold if you default. Consequently, gold loans typically come with lower interest rates. Interest rates for gold loans often start from around 8-9% per annum, while personal loan rates usually begin at 10.5% and can go much higher depending on your financial profile. A personal loan is unsecured, so lenders base their decision and interest rate on your credit score, income stability, and repayment history, making it a riskier proposition for them and a costlier one for you.
Beyond Interest: Processing Fees and Other Charges
While interest is the main cost, it's not the only one. Both loan types come with additional charges that add to the total expense. Processing fees for personal loans can range from 1% to as high as 4% of the loan amount. For gold loans, these fees are generally lower, often around 1-2%, and some lenders may even charge a nominal flat fee. However, gold loans have unique costs, such as valuation charges, where the lender assesses the purity and weight of your gold. GST of 18% is applicable on most of these fees for both loan types, so it's crucial to read the fine print and account for all associated charges before making a decision.
How Much Can You Borrow and For How Long?
The loan amount and tenure also influence the overall cost. With a personal loan, the amount you can borrow depends entirely on your eligibility, determined by your income and creditworthiness, with some lenders offering up to ₹40 lakh. The tenure for personal loans is also more flexible, typically ranging from one to five years, allowing you to spread out payments with smaller EMIs. For a gold loan, the amount is directly tied to the value of your gold. The Reserve Bank of India (RBI) has set a tiered Loan-to-Value (LTV) ratio, allowing you to borrow up to 85% of your gold's value for loans up to ₹2.5 lakh. Gold loan tenures are usually shorter, ranging from a few days to a maximum of three years, which might mean higher monthly payments.
Eligibility, Speed, and Repayment Flexibility
If speed and easy access are your priorities, a gold loan often has the upper hand. Since it's secured by a physical asset, the eligibility criteria are far more relaxed. Anyone over 18 with gold to pledge can typically get a loan, often without needing income proof or a strong credit score. Disbursal can happen within a few hours. Personal loans, on the other hand, involve a stringent check of your credit score, income, and employment history, and the approval process can take several days. Gold loans also offer more flexible repayment options. Some lenders allow you to pay only the interest during the tenure and the principal amount at the end, which is known as a bullet repayment. Personal loans almost always require fixed monthly EMIs from the start.
The Hidden Cost: Prepayment Penalties and Risk
What if you get a financial windfall and want to close your loan early? Many personal loans come with prepayment penalties, often a percentage of the outstanding principal if you pay it off before the agreed tenure. While some gold loan providers also have these charges, many NBFCs offer zero prepayment or foreclosure fees, giving you more flexibility. The biggest difference, however, lies in the risk. If you default on a gold loan, you risk losing your pledged gold, which could have sentimental value. With a personal loan default, there is no collateral to seize, but it will severely damage your credit score, making it extremely difficult and expensive to get credit in the future.
