What Exactly Are Sovereign Gold Bonds?
Sovereign Gold Bonds are government securities denominated in grams of gold. Issued by the Reserve Bank of India (RBI) on behalf of the Government of India, they are a substitute for holding physical gold. When you invest in SGBs, you are not buying a gold bar
or coin; instead, you are purchasing a certificate that represents a certain quantity of gold. This means you get the financial benefit of gold ownership without the associated risks and costs of physical storage, such as locker fees or theft. The value of the bond is linked to the prevailing market price of 999 purity gold.
The 'Additional Income' Advantage
Here's where SGBs truly stand out from traditional gold investments: they pay interest. Investors earn a fixed rate of 2.5% per annum on their initial investment amount. This interest is paid out semi-annually and credited directly to the investor's bank account. This feature provides a regular income stream, something that physical gold, gold ETFs, or gold mutual funds do not offer. While the price of gold may fluctuate, this interest payment is guaranteed by the government, offering a dual-benefit of potential capital appreciation and fixed returns.
Understanding the Long-Term Commitment
SGBs are designed for long-term investors. The bonds come with a maturity period of eight years. While this might seem like a long time, it aligns with the traditional view of gold as a long-term store of value. However, there is flexibility. An early exit option is available after the fifth year on specific interest payment dates. Additionally, if the bonds are held in a dematerialized (demat) form, they can be traded on stock exchanges, providing a potential route for liquidity before the five-year lock-in period, although this depends on market demand.
A Superior Choice to Physical Gold?
When comparing SGBs to physical gold, several advantages become clear. Physical gold involves making charges, GST, and potential impurities, which can erode its value. SGBs have no such charges; in fact, investors who apply online and pay digitally often receive a discount on the issue price. Furthermore, the risks and costs associated with storing physical gold safely are completely eliminated. SGBs are held in electronic form or as a certificate, offering peace of mind. You are assured of the quantity and purity of gold, with its value linked directly to market rates published by the India Bullion and Jewellers Association Limited (IBJA).
The Major Tax Benefits
Tax efficiency is one of the most compelling reasons to choose SGBs. The interest earned at 2.5% annually is taxable as per your income tax slab, reported under 'Income from Other Sources'. However, the key benefit lies in the capital gains. If you hold the bonds until the full maturity of eight years, the capital gains you make from the appreciation in gold's price are completely tax-exempt for individuals. This is a significant advantage compared to physical gold or gold ETFs, where long-term capital gains are taxable. If you sell the bonds on the stock exchange before maturity, standard capital gains tax rules apply.
How to Invest in SGBs
Investing in SGBs is a straightforward process. The RBI announces tranches for subscription periodically. You can purchase them through nationalised banks, private banks, designated post offices, the Stock Holding Corporation of India Ltd. (SHCIL), and authorised stock exchanges like the NSE and BSE. You can apply either online through your bank's net banking portal or by filling out a physical form at a designated branch. The minimum investment is one gram of gold, making it accessible for a wide range of investors.
