What Exactly Is a Gold ETF?
A Gold Exchange-Traded Fund (ETF) is an investment fund that trades on stock exchanges, much like a regular stock. Its primary purpose is to track the domestic price of pure physical gold. Each unit of a Gold ETF you buy represents a certain amount of 99.5%
pure physical gold, which is held in secure vaults by the fund management company. Think of it as owning gold on paper (or, more accurately, in a digital format in your demat account) without the challenges of handling the actual metal. You can buy and sell these units throughout the day on the National Stock Exchange (NSE) or Bombay Stock Exchange (BSE) at market prices.
The Power of a Low Expense Ratio
Here’s where Gold ETFs truly shine from a cost perspective. Every fund, including a Gold ETF, charges an annual fee for managing the investment. This is called the expense ratio, and it's expressed as a percentage of your investment. For Gold ETFs in India, these ratios are quite low, often ranging from as little as 0.30% to around 0.80%. While a fraction of a percent might seem insignificant, its impact over several years is substantial. A lower expense ratio means a smaller portion of your investment is consumed by fees, allowing your returns to more closely track the actual price of gold and compound more effectively over the long term.
The Many Hidden Costs of Physical Gold
In contrast, physical gold comes with a host of costs that go far beyond the per-gram rate you see on the news. The most significant are 'making charges' for jewellery, which can range from 8% to over 25% of the gold's value and are non-recoverable when you sell. Additionally, every purchase of physical gold attracts a 3% Goods and Services Tax (GST), another cost you don't get back. Then there are storage costs, such as annual bank locker fees, and insurance for security. Purity can also be a concern, and jewellers often deduct for impurities during resale, further reducing your returns. These costs mean your investment starts at a significant disadvantage, needing to appreciate by 10% to 30% just to break even.
Beyond Costs: Liquidity and Purity
The advantages of Gold ETFs extend beyond just lower costs. They offer superior liquidity, meaning you can sell your units on the stock exchange on any trading day and receive the money in your bank account within two business days (T+1 settlement). Selling physical gold, especially jewellery, can be a cumbersome process that involves finding a willing jeweller and often accepting a price below the market rate. Gold ETFs also guarantee purity. Since they are backed by 99.5% pure gold stored in regulated vaults, you are assured of the quality of your underlying asset, eliminating the risks of questionable purity that can come with physical purchases.
How to Get Started with Gold ETFs
Investing in Gold ETFs is straightforward for anyone familiar with stock market investing. The primary requirement is a demat and trading account. Once your account is set up, you can search for Gold ETFs by their ticker symbols on your broker's platform, just as you would for a company's stock. You can choose to buy as little as one unit, which often represents a fraction of a gram or one gram of gold, making it highly accessible for small investors. Some brokerage platforms also offer Systematic Investment Plan (SIP) facilities, allowing you to invest a fixed amount regularly.
