The Problem with Idle Cash
Traditionally, most people park their emergency fund in a standard savings account. It feels safe and is easily accessible. However, this safety comes at a cost. Savings accounts in India offer notoriously low interest rates, which often fail to keep
pace with inflation. This means that over time, the purchasing power of your hard-earned emergency cash is slowly eroding. While a portion of your emergency fund should indeed be in a highly liquid savings account for immediate, day-to-day needs, keeping the entire corpus there means you are missing an opportunity for your money to grow, or at least protect its value against rising costs.
Meet Liquid and Overnight Funds
This is where certain types of debt mutual funds come into play, specifically liquid funds and overnight funds. These are the “instant withdrawal parking options” that financial experts often recommend for stashing a significant part of an emergency reserve. Liquid funds invest in debt and money market instruments like treasury bills and commercial papers that mature in up to 91 days. Overnight funds are even more conservative, investing in securities that mature in just one day. Because they invest in very short-term, high-quality debt, they are considered to be among the lowest-risk categories of mutual funds.
The Reality of 'Instant' Withdrawal
The term “instant withdrawal” needs a bit of clarification. Thanks to the Instant Access Facility (IAF) permitted by the Securities and Exchange Board of India (SEBI), many liquid and overnight funds allow you to redeem a portion of your investment within minutes, 24/7. However, this convenience is capped. SEBI's rule limits instant redemption to ₹50,000 or 90% of your investment value per day, per scheme, whichever is lower. For amounts larger than this, the standard redemption process applies, which is typically T+1, meaning the money reaches your account on the next business day if you place the request before the cut-off time (usually 3 PM). So while not the entire amount is literally instant, this structure provides immediate access to a significant sum for smaller crises and quick access to the rest.
Better Returns on Your Safety Net
The primary advantage of using these funds over a savings account is the potential for higher returns. While not guaranteed, the returns from liquid and overnight funds have historically been higher than savings account interest rates. This helps your emergency fund to not just sit idle, but to grow modestly over time. This growth can help counteract the effects of inflation, ensuring your reserve maintains its real value. For an investor, this means your emergency fund could potentially grow itself, reducing the burden on you to constantly top it up.
Understanding the Risks and Taxes
While liquid and overnight funds are low-risk, they are not risk-free like a bank deposit. They are market-linked, meaning the Net Asset Value (NAV) can fluctuate slightly. The main risks are interest rate risk (if rates rise, bond prices can dip slightly) and credit risk (the issuer of a debt paper could default). However, due to the very short-term and high-quality nature of the investments, these risks are minimal in these categories. From a tax perspective, as per current regulations for investments made after April 1, 2023, any capital gains from debt funds, regardless of how long you hold them, are added to your income and taxed at your applicable income tax slab rate.
