The Lure of Festive Loans
As festivals approach, banks and non-banking financial companies (NBFCs) roll out aggressive marketing campaigns for personal, auto, and consumer durable loans. They capitalise on the increased consumer spending during this period. These offers often
highlight low interest rates or zero-cost EMIs, but the main profit can be buried in the fees. A common and often overlooked cost is the processing fee, a charge for the administrative work of approving your loan, such as document verification and credit assessment. This fee typically ranges from 0.5% to 3% of the loan amount and is deducted before the funds are disbursed, meaning you receive less than the sanctioned amount.
Decoding 'Hidden' Charges
Hidden charges aren't literally invisible; they are just not advertised. They reside in the loan agreement's fine print. Beyond the standard processing fee, watch out for other costs that can make a seemingly cheap loan expensive. These may include administrative charges for legal and property valuation, documentation fees, and mandatory insurance policy premiums bundled with the loan. Even offers of 'zero processing fees' can be misleading, as other charges might be inflated to compensate. Always be aware of prepayment penalties for closing the loan early and steep late payment fees.
Your First Defence: The Loan Agreement
The single most important step to protect yourself is to read the loan agreement thoroughly before signing. This legally binding document details all terms, conditions, and costs. Do not be rushed. Pay close attention to the section on fees, charges, and penalties. Ensure the loan amount, interest rate, tenure, and EMI schedule match what was verbally promised. If there are terms you don't understand, do not sign until they are clarified. The Reserve Bank of India (RBI) mandates that lenders must disclose all costs transparently, so you have the right to this information.
Questions to Ask Your Lender
Being proactive can save you from future financial stress. Before committing, ask your loan officer direct questions and get the answers in writing if possible. Start by asking for the Annual Percentage Rate (APR), which includes the interest rate and all fees, giving a truer picture of the loan's cost. Ask for a complete list of all charges, including processing fees, prepayment penalties, and late payment charges. Also, inquire if any fees are refundable if the loan is not sanctioned. A reputable lender will provide clear and upfront answers.
Compare Beyond the Headline Rate
Don't be swayed by the lowest advertised interest rate. A loan with a low rate but high fees can be more expensive than one with a slightly higher rate and zero fees. Always compare the total cost of the loan across different lenders. This means calculating the total outgo, which includes the principal, total interest paid over the tenure, and all upfront fees. Many financial websites offer EMI and total loan cost calculators that can help you make an informed comparison. The goal is to find the loan with the lowest overall cost, not just the most attractive initial offer.
Know Your Rights as a Borrower
In India, the RBI has established guidelines to protect borrowers. The Fair Practices Code requires lenders to be transparent about all charges and not to levy penalties on floating-rate loans that are prepaid by individuals. Lenders must provide a detailed breakdown of costs in a standardised format, sometimes called a key fact statement. This empowers you to compare offers effectively. If you feel a lender is being opaque or is adding charges not mentioned in the agreement, you have the right to raise a grievance with the lender and, if unresolved, with the banking ombudsman.
