Before you even start comparing lenders, the most critical step is to evaluate why you need the money. Lenders and fintech apps often send pre-approved offers for the maximum amount you're eligible for, which can be tempting. However, borrowing more than
you need leads to a higher EMI and an unnecessary debt burden. Experts advise against taking loans for frivolous reasons like buying luxury items or funding avoidable travel. Instead, create a detailed budget to determine the exact amount required. This prevents over-borrowing and is the first line of defence against falling into a debt trap, a situation where you need to borrow more just to pay off existing debts.
Look Beyond the Advertised Interest Rate
The lowest interest rate isn't always the cheapest loan. Lenders levy several other charges that can significantly increase the total cost of borrowing. A crucial one is the processing fee, which typically ranges from 1% to 3% of the loan amount, plus GST. For a ₹5 lakh loan, this could mean an upfront deduction of over ₹11,000. Other costs can include stamp duty, documentation charges, and penal interest on late payments. It's essential to ask for a detailed fee structure and read the Key Fact Statement (KFS), a mandatory document where lenders must disclose all costs, including the Annual Percentage Rate (APR), which reflects the true cost of the loan.
Understand Prepayment Rules and Penalties
Paying off your loan early sounds like a smart financial move, but it can come with a penalty. Many lenders charge a prepayment or foreclosure fee, which can be 2-5% of the outstanding principal. However, recent RBI guidelines have brought some relief. As of January 1, 2026, lenders cannot charge prepayment penalties on floating-rate personal loans taken by individuals for non-business purposes. Since most personal loans in India are fixed-rate, you should not assume your loan is exempt. Always check your loan agreement to understand the specific prepayment clauses before deciding to close your loan early.
Beware of Predatory Instant Loan Apps
The rise of digital lending has also seen a surge in fraudulent and predatory loan apps. These apps often target borrowers who may not qualify for loans from traditional banks. The warning signs include a lack of transparency, unusually high interest rates, and aggressive recovery tactics. Fintech lenders now account for a significant volume of personal loans, especially small-ticket loans. While many are legitimate, it is crucial to verify the lender's credibility. Always deal with reputable financial institutions and be wary of any app that pressures you into making a quick decision.
Your Credit Score and Repayment Plan Matter
Your credit score is a key factor that determines your interest rate and loan approval. A score above 750 generally helps secure more favourable terms. Neglecting to check your score before applying can lead to rejection or a high-interest offer. Equally important is having a solid repayment plan. A common rule of thumb is to ensure your total EMIs (including the new loan) do not exceed 40% of your net monthly income. Set up automatic payments to avoid missing due dates, which can attract late fees and damage your credit score. Creating an emergency fund to cover at least three to six months of living expenses can also provide a crucial safety net.
