The Siren Song of a 20% 'Savings Account'
In a world of near-zero interest rates, Anchor Protocol's promise felt like a cheat code for finance. It marketed itself as a simple, high-yield savings account on the blockchain. Users could deposit TerraUSD (UST), a stablecoin supposedly pegged to the U.S.
dollar, and earn a steady 19.5% annual percentage yield (APY). This wasn't some fluctuating, hard-to-understand crypto return; it was presented as a stable, predictable income stream. Billions of dollars poured in, with deposits swelling from $9 billion to over $14 billion in early 2022, as both retail investors and major crypto firms chased the yield. For many, the proposition was too good to question. It combined the perceived safety of a stablecoin with returns that dwarfed anything in traditional finance. This was the first, and most powerful, misreading: framing an experimental DeFi product as a risk-free savings vehicle.
The Unsustainable Engine Behind the Yield
So, where did the 20% come from? This is the question many investors failed to ask. The yield was not generated by organic economic activity. While Anchor did lend out funds to borrowers, the interest paid by borrowers was never enough to cover the massive payouts promised to depositors. The reality was that the high yield was heavily subsidized. Terraform Labs, the company behind the ecosystem, injected hundreds of millions into a “yield reserve” to make up the shortfall and keep the 20% promise alive. It was a marketing expense, designed to attract users and lock capital into the Terra ecosystem. This is akin to a startup offering its product for free to gain market share, burning through venture capital to do so. Investors misread a temporary, subsidized incentive as a permanent, self-sustaining feature of the protocol. When deposits vastly outpaced borrowing, the yield reserve began to drain at an alarming rate, a clear red flag for the system's unsustainability.
Building on an Algorithmic Quicksand
The second critical misunderstanding was the nature of the TerraUSD (UST) stablecoin itself. Unlike stablecoins like USDC or Tether, which claim to be backed by actual dollars and assets held in a bank, UST was an “algorithmic” stablecoin. Its dollar peg wasn't maintained by reserves, but by a complex relationship with its sister token, LUNA. In theory, users could always swap 1 UST for $1 worth of LUNA, and vice versa. This arbitrage mechanism was supposed to keep the price stable. If UST fell to $0.99, traders could buy it cheap, swap it for $1 of LUNA, and make a small profit, pushing the UST price back up. But this entire system rested on one crucial assumption: that LUNA would always have value and market demand. Investors put their faith in an automated system without fully grasping that its stability was dependent on the market's confidence in a separate, volatile cryptocurrency.
The Inevitable 'Death Spiral'
The system’s design created the perfect conditions for a “death spiral.” In early May 2022, large withdrawals from Anchor Protocol put downward pressure on UST, causing it to lose its $1 peg. As fear spread, investors rushed to exit. They began swapping their UST for LUNA, as the protocol allowed. To fulfill these redemptions, the algorithm went into overdrive, minting billions, and eventually trillions, of new LUNA tokens. This hyperinflation caused LUNA’s price to plummet, from over $80 to fractions of a cent in a matter of days. Since LUNA was the backing for UST, its collapse destroyed any remaining confidence in the stablecoin’s ability to recover its peg. The arbitrage mechanism that was supposed to ensure stability worked in reverse, creating a feedback loop of selling pressure that obliterated both tokens. Investors who believed in the algorithmic magic watched as it became a self-destruct sequence.
